Liyan Shi, an assistant professor of economics at the Tepper School of Business at Carnegie Mellon University, argued in a study published in Econometrica that noncompete agreements harm the economy. She suggested that a near ban on these agreements may be the best policy.

In April, the Federal Trade Commission issued a final rule aimed at promoting competition by banning noncompetes nationwide to protect workers' freedom to change jobs, increase innovation, and foster new business formation.

In a recent Q&A, Shi provided insights into noncompete agreements and their influence on both the workforce and the economy. "Noncompete contracts are agreements between a company and an employee where the employee promises not to work for a competitor after leaving the company," she explained. These agreements are challenging for researchers and policymakers because they are private contracts, making them difficult to measure and quantify.

Economists have conducted surveys to understand the prevalence of noncompetes. According to a nationwide survey by Evan Starr at the University of Maryland and his coauthors, about 30 million U.S. workers — roughly 18% of the entire workforce — are bound by noncompetes, with an even higher 38% having signed such contracts during their careers.

Shi noted that one segment where employment contract details can be observed is among executives and key employees at publicly listed firms due to regulatory disclosure requirements. To understand noncompete clauses' use and effects, she utilized machine learning tools to analyze these contracts. Her findings revealed that nearly two-thirds of executives are bound by noncompete clauses lasting about two years on average.

"The main concern about noncompete contracts is their anticompetitive effects: restricted labor mobility prevents workers from moving to more productive jobs and inhibits new firm entry," Shi stated. With declining labor market fluidity, stagnant wage growth, and decreasing business dynamism in the U.S., noncompete contracts have been identified as likely contributing factors.

While some justify noncompetes as protecting employers' investments in their employees, this debate has led to varied legal approaches across states; some allow them while others like California ban them entirely.

"The effects of noncompete agreements present a policy trade-off," Shi said. Her research aimed to evaluate whether intervention is necessary. While firms benefit from investment protection through R&D enabled by noncompetes, these benefits are outweighed by reduced labor reallocation costs and fewer new jobs. This indicates regulation is needed over laissez-faire outcomes; thus she recommends a near ban on noncompetes.

Shi also addressed how these agreements affect wages: "One reason noncompete clauses lower wages is because workers cannot take new potentially more lucrative jobs." They are less likely to get raises due to diminished outside options but may demand higher starting wages for future restrictions compensation—particularly high-skill workers like executives who often negotiate better terms upfront despite future limitations imposed by such clauses.
